The Limits of Bounded Rationality: When Constraints Matter More Than Cognition
Bounded rationality has become the comfortable explanation for why people make decisions that look irrational—we're cognitively limited, so we use shortcuts, and that's that. But this framing misses something crucial: the constraint itself is often the decision.
When Kahneman and Tversky first mapped the territory of heuristics and biases, they were describing mental shortcuts as adaptive tools operating under scarcity. The anchoring effect, availability bias, loss aversion—these weren't failures of reasoning so much as reasonable responses to information poverty. The mind, they suggested, does the best it can with limited processing power. This insight became foundational. It explained behavior. It made irrationality rational.
The problem is that we've spent decades treating bounded rationality as primarily a cognitive problem—something happening inside the decision-maker's head. We've built interventions around it: better information design, clearer choice architecture, nudges that compensate for mental limitations. And these work, sometimes. But they work because they're addressing the wrong level of the problem.
Consider a customer choosing between two insurance plans presented side by side. The standard bounded rationality story says: they lack the cognitive resources to compare complex terms, so they anchor on price or rely on the default option. The intervention is to simplify the presentation, highlight key differences, make the comparison easier. This assumes the constraint is cognitive capacity.
But what if the actual constraint is time? Or trust? Or the fact that insurance plans are deliberately designed to be incomparable? A person with unlimited cognitive resources still cannot make a genuinely informed choice if the information itself is structured to obscure rather than clarify. The bounded rationality lens lets the system off the hook. It pathologizes the decision-maker instead of examining the decision environment.
This distinction matters because it changes where we look for solutions. If the problem is cognition, we optimize for clarity and simplicity. If the problem is structural—the constraints imposed by institutions, incentives, or information asymmetry—we need to redesign the system itself.
Kahneman's later work, particularly in Thinking, Fast and Slow, acknowledged this more directly. He distinguished between situations where heuristics reliably fail and situations where they work well. The difference? Whether the environment provides regular feedback and stable patterns. A chess master's intuition is reliable because chess has rules and consequences. A loan officer's gut feeling about creditworthiness is often wrong because credit markets are noisy and incentives are misaligned.
The insight here is that bounded rationality isn't just about the mind—it's about the fit between the mind and the environment. When we talk about decision-making constraints, we're really talking about the relationship between cognitive capacity and environmental structure.
This reframes the entire problem. Instead of asking "How can we help people overcome their cognitive limitations?" we should ask "What constraints are we imposing, and are they necessary?" Sometimes they are. A doctor making a diagnosis under time pressure needs good heuristics. But often they're not. A consumer choosing a mortgage doesn't need to be time-pressured. A patient deciding on treatment doesn't need information asymmetry.
The uncomfortable truth is that many constraints are profitable. Complexity in financial products, opacity in pricing, time pressure in sales environments—these aren't accidental. They're features. And bounded rationality, as a concept, has given us a way to talk about decision-making that leaves these structures untouched. We can acknowledge that people are limited, design around those limitations, and never question whether the limitations themselves should exist.
Real progress in decision-making doesn't come from better nudges or clearer information alone. It comes from asking whether the constraints we've accepted as inevitable are actually constraints at all, or whether they're choices we've made about how to structure the world. That's where the real irrationality lives—not in the mind, but in the system.
